Many point to Salesforce.com as being among the first to leverage a subscription model to offer the services of its software. Various sources suggest the term “software as a service” (SaaS) emerged sometime between 1999 and 2005. Pioneers like Salesforce.com have launched a revolution that has extended well beyond the delivery of software paid for as a subscription. The subscription model can be found almost everywhere.

For instance, several automakers now encourage customers to subscribe to their next vehicle instead of owning it. Seattle-based internet giant Amazon offers customers the ability to subscribe to monthly deliveries of everything from coffee to water filters to dog food. As a software vendor, it's a model I've applied to my own business, as well. And it wouldn't be too hyperbolic to say that most software vendors on the planet are moving to a cloud-based subscription service model.

Advantages To The Subscription Consumer

While only your accountant can define your specific financial advantages, many companies now eschew capital expenditures (CapEx), preferring to incur most services and products as operating expenses (OpEx). Financial executives appreciate the predictability, consistency and the enhanced ability to budget monthly, quarterly or even annual expenses.

As IT accelerates its adoption of the public cloud over the coming years, we will likely see the majority of IT budgets move from CapEx to OpEx, with increasingly substantial portions of it being internally charged to the business units producing the company’s subscription-based revenues. This will enable businesses to realign IT expenses as OpEx that can better foot the corresponding subscription revenues that drive profitability and return on investment (ROI).

The idea here is that subscription-based expenditures should align with subscription-based revenues, along with all the other SaaS metrics that go along with it.

Many customers who previously could not justify the investment in expensive items, such as computer servers, storage arrays and related equipment, can readily budget a monthly payment for the use of the equipment on their premises. It can be better to rent than to own because, at the end of the equipment’s useful life, it can readily be exchanged for more current equipment, keeping the customer at the leading edge of technology.

Many customers have found their decision-making processes enhanced as they can now "try before they buy" software systems that formerly would have required a major investment to install. Now, they can subscribe to the service of their choice, pilot it and discontinue the subscription if it doesn’t fulfill their requirements.

Advantages To The Subscription Provider

One of our clients, a provider of very extensive software systems, found it harder and harder to sell their software. A typical license was priced at $10 million. Earlier systems at similar rates had sold readily to their admittedly limited market, but now no one was interested in making that large of an investment.

They then offered their software as an annual subscription at $1 million per year. Simply spreading the initial price over a 1o-year period made the product much more accessible. The fact that a customer could decide to cancel earlier was a compromise they were happy to make.

People in the IT industry sing the praises of monthly recurring revenue (MRR). For salespeople, subscriptions translate into the ability to sell a service once and enjoy an ongoing stream of commissions for a long time to come. As they add more subscribers, they reach the point where they can begin each month with their sales quota fulfilled.

While this may encourage their employers to raise their sales quotas, most senior executives have a careful eye on their eventual exit from the business. When they go to sell, the most valuable company asset they can point to is the portfolio of MRR agreements delivering income into the future.

Delivering these subscriptions as a service accessed over the internet also provides the seller with much more control over delivery, including the ability to cut off nonpaying customers. Support costs are also reduced as most changes happen at the company’s own data center rather than having to make changes on the customer's end.

Calculate Costs Carefully

As with all services, profits often must be calculated in summary at the end of each period. It is difficult to assign all applicable costs to individual subscriptions and probably not useful.

Instead, software providers who deliver their solutions as online subscriptions need to carefully capture all of their costs. It becomes important to examine the cost of acquiring and onboarding new customers and the lifetime value of each customer, as well as the classic operating costs. Failure to be comprehensive in your cost calculations can result in nasty surprises as non-profitable periods are exposed when missed costs are discovered and included.

Consistent With Our Current Condition

In business especially, we are becoming a culture that prefers renting to owning. We lease office equipment and even furniture. Our subscriptions to services often include the installation of any required customer premises equipment (CPE). We don’t own that equipment; we simply pay for the use of it.

The gig economy is founded on the idea that keeping talented people on payroll means paying for them even when they are idle between assignments. This is why the contingency employment market is continuing to grow. Many executives would prefer to "rent" personnel, as this reduces administration and attendant costs, eliminates the cost of idle time and enables great agility in moving non-performers out and better performers in. Now, it appears we even subscribe to people.

If you're considering joining the subscription economy, your next action should be to consult with your accountants and finance team to learn more about the fiscal advantages of offering your services -- or consuming services -- via a pay-as-you-go subscription model.
